How do you play PS1 games in 3.90 M33-2 firmware phat PSP? I have a PS1 iso.

Try this tutorial, you need to convert the ISO into an executable EBOOT file.

Just curious. What is the average size of a PS1 game (ISO or CSO)?

Average? Maybe a couple hundred megabytes. Many downloaded ps1 games will already have content ripped though, so it's hard to pinpoint an "average".
